Madrid:
The Swiss maestro, also a defending champion in the tournament, lost 6-1, 3-6, 3-6 to David Nalbandian in the final.
Federer had beaten Nalbandian in eight of their last nine meetings and it seemed that he would repeat that performance when he breezed through the first set 6-1.
However, the 25th ranked Argentine bounced back, playing some sublime shots to take the next two sets 6-3, 6-3.
Nalbandian had beaten the likes of Rafael Nadal and Novak Djokovic on his way to the final.
He now becomes only the third player after Djokovic and Boris Becker to defeat the world's top three players in consecutive matches.
It was Federer's first loss on indoor hard courts since Nalbandian rallied to beat him at the Masters Cup in Shanghai nearly two years ago.
